that is the way it is unfortunately.
playing videos form the usb only give you that resolution you are seeing. there are only 2 or 3 codecs the Q can play and if you try to play a video file higher (as you tried earlier) the Q will scream at yo uand say it cannot play the file.
if you burn a dvd you get MPEG-2 quality and the proper 16:9 box.
I use a professional video editor, sony vegas but there are so many converters out there. They all do the same so it does not matter which one you use, they will encode whatever you tell them to.
the speed at which the conversion happens depends on the number of cores you have , ram and computer system integrity (hard drive defraged? registry clean? not a lot of processes running in the background, dont do other things whilst the program is converting)
